should the trans be in neutral or 1st gear on the tow dolly?

You'll want to check the owner's manual for the vehicle you want to dolly tow to find out 1) IF it can be dolly towed (not all cars can be) and if so, 2) what preparation steps, if any, are required to avoid any possible damage to the transmission or other drivetrain components. Check the index for your owner's manual under towing; usually there will be sections for both flat towing (all wheels down) and also for dolly towing as with the RoadMaster Tow Dolly # RM-2050-1.
Note that this dolly requires a trailer brake controller like the Prodigy P2 # 90885; the controller sends the necessary signals to the electric drum brakes on the dolly when you slow the tow vehicle.
There may be an easy plug-in controller wiring adapter available for your vehicle that makes P2 installation fast and easy. Please feel free to let me know the vehicle year/make/model/version.
