We went with the smaller engine in our Outback to save on fuel, but want to put a hitch on it to haul a riding lawn mower or 4-wheeler. Is it okay to put a class III on the outback or should we go with a class II?

Whenever available I always recommend going with a Class III, 2 inch hitch over a 1-1/4 inch hitch. Even if you can't take advantage of the additional capacity you'll have a hitch size that has quite a bit more hitch accessories made for it.
A Class III hitch for your 2017 Subaru Outback like the part # 75673 would be a great option for towing a small trailer like what you have. I attached an install video for this hitch as well.
For trailer wiring you then would want the part # 118467 which is a confirmed fit. I attached an install video for more info as well.
Since you wanted to do some towing you might be interested in etrailer ball mount kit # 989900. It comes with 2 ball mounts; one with a 3/4 inch rise or 2 inch drop and one with a 2-3/4 inch rise or 4 inch drop. It also includes a 1-7/8 inch ball, 2 inch ball, hitch pin with clip, and a storage bag.
